Every trading account that stays open long enough will, at some point, be worth less than it once was. The question that separates traders who survive from traders who blow up is not whether a decline happens — it is how deep that decline goes, how long it lasts, and what it takes to climb back out. That decline has a name: drawdown. And the arithmetic behind recovering from one is unforgiving in a way most beginners never see coming.

What a drawdown actually is

A drawdown is the decline in the value of an account or investment from a recent peak to the low point that follows it, usually expressed as a percentage of that peak. Corporate Finance Institute defines it as "the decline in value of a single investment or an investment portfolio from a relative peak value to a relative trough," and gives a plain example: a portfolio that falls from $10,000 to $7,000 has experienced a 30% drawdown ([1]).

Two numbers describe any drawdown:

• Magnitude — how low it went. The percentage loss from peak to trough.

• Duration — how long it lasted. Wikipedia distinguishes the two explicitly: drawdown is measured both by "how low it goes" and "how long it lasts," with drawdown duration defined as the length of the peak-to-peak period, the time between new equity highs ([2]).

A 15% drawdown that recovers in two weeks and a 15% drawdown that drags on for a year are the same loss but very different experiences — the second one tests discipline, patience and whether the strategy still works.

Maximum drawdown: the number that matters most

Any account history contains many drawdowns. The one traders and strategy evaluators quote most is the maximum drawdown (Max DD or MDD): the worst peak-to-trough loss over the whole history. Formally, Wikipedia defines it as the maximum of all drawdowns observed up to a point in time — you track the highest equity value seen so far (the running peak), then record the largest percentage drop below that peak at any later moment ([2]).

The running-peak method is simple enough to do in a spreadsheet:

1. Walk through your equity curve in order, keeping track of the highest value seen so far.

2. At each point, compute (peak − current equity) / peak.

3. The largest value of that percentage over the whole history is your maximum drawdown.

Why is MDD the headline number rather than, say, the average loss? Because drawdowns compound against you in a specific way, and the worst one tells you how much pain a strategy has historically inflicted on its holder — and how close it has come to the point of no return.

The recovery asymmetry: losses and gains are not symmetric

Here is the part that surprises most beginners. Drawdowns are measured against a peak, so recovering from a 50% drawdown does not require a 50% gain — it requires a 100% gain, because you are starting from a much smaller base.

The required gain to fully recover a drawdown of size d is d / (1 − d). The following table is illustrative arithmetic, computed with that formula (illustrative example, not a market observation):

Read the middle of the table again: a drawdown that feels "manageable" at 30% needs a 43% gain just to get back to flat. Past 50%, recovery stops being a realistic plan for most retail accounts and becomes a lottery ticket.

Worked example (illustrative): an account at $10,000 falls to $7,500. That is a 25% drawdown, because $2,500 is 25% of the $10,000 peak. Getting back to $10,000 from $7,500 requires a gain of $2,500 on the new base — which is 33.3%, not 25%.

This is also why a strategy's historical return figure can be misleading on its own. CFI's example: a strategy that grew $5,000 past $25,000 over four years looks excellent, but if it historically experienced drawdowns of $6,000–$10,000 on similar capital, a trader starting at $5,000 at the wrong moment "will be totally wiped out before you can enjoy the strategy's overall success" ([1]). High average returns and survivability are different properties.

Drawdown, leverage, and the margin call

In leveraged forex trading, drawdowns are not just a scoring problem — they can end the account. Margin requirements and stop-out levels mean that if equity falls far enough below what your open positions require, the broker will start closing positions automatically. The exact margin call and stop-out thresholds vary between brokers, account types and jurisdictions, so check your broker's own specification rather than assuming a universal number (see our separate articles on margin calls and stop-out for that mechanics).

What drawdown arithmetic adds is the speed dimension. High leverage does not change what percentage of your account a given price move costs — a pip value scales with position size regardless of leverage — but it lets you hold position sizes so large that ordinary market noise produces drawdowns that reach your stop-out level in hours instead of weeks. Leverage compresses the distance between "a bad week" and "no account left."

Practically: the deeper the drawdowns your position sizing tolerates, the smaller the move needed to put you out of business. Traders who risk a small, fixed fraction of equity per trade (a common discipline, though the "right" fraction is a personal risk decision, not a universal rule) keep their worst-case drawdowns in the shallow end of the table above, where recovery is still arithmetic rather than a miracle.

Measuring and living with drawdown

A few habits that follow directly from the definitions:

• Track the running peak. You cannot manage what you have not measured. A simple equity log with the running-peak calculation above gives you both magnitude and duration at a glance.

• Judge strategies by worst drawdown, not just net return. A strategy with a great average return and a historical 60% drawdown is a bet you may not survive; a strategy with a modest return and shallow drawdowns is one you can actually keep trading.

• Respect duration. If your drawdowns historically take months to resolve, plan your cash-flow needs around that. CFI's second example: an investor who needs the money in one year, right after a 10–20% drawdown begins, may be forced to realize the loss at the bottom simply because of timing ([1]).

• Do not trade bigger to "win it back." Increasing size from a lower base shortens the distance to the next margin problem while the recovery math above still applies. Reaching a new equity high is slow by design once you are deep underwater.

Limits worth stating plainly

• Past drawdowns do not bound future ones. A strategy that never drew down more than 20% historically can draw down 40% next year. Backtested maximum drawdowns are observations of the past, not guarantees — this is a structural limit of the metric, not a caveat bolted on for form.

• Drawdown is not a quality score. A shallow drawdown says a strategy has not yet been hurt badly; it does not prove the strategy is sound or that conditions won't change.

• Percentage drawdown hides absolute money. A 10% drawdown on a large account is a bigger cash amount than a 40% drawdown on a small one. Both dimensions matter depending on what the money is for.

Drawdown will not tell you when to enter a trade or which broker to pick. What it gives you is an honest picture of the hole you are standing in — and, if you do the recovery arithmetic before you open the position instead of after, a much better sense of which holes you can actually climb out of.
